On the other hand, if the borrower has a long-term mortgage of 20 or 30 years, the monthly payment won’t increase or decrease much if the prime rate changes.

Tom has an adjustable-rate mortgage that will fluctuate according to the prime rate. The bank will charge an interest rate of 3% above the prime rate. When Tom took the mortgage, the federal funds rate was 3.75%. Tom’s prime rate for the mortgage is calculated as follows:

  • Prime rate: Fed rate + 3% = 3.75% + 3% = 6.75%

Thus, Tom had to make monthly payments which included an interest amount of 6.75% along with the principal. However, the next year, the federal funds rate increased to 4%, and the prime rate also changed:

  • Prime rate: Fed rate + 3% = 4% + 3% = 7%

Tom’s monthly payments have increased as the mortgage rate has increased to 7%. Similarly, if the fed rate decreases, the prime rate will also decrease, hence the monthly mortgage payments.
